Default Dolby True HD with 360 HD DVD add on.

Does anyone know if MS can resolve the issue of encoding for dolby true hd with an update or is this hardware issue?

Well it seems it is a software issue and hopefully an update will be launched soon.

I'm assuming your wondering if the 360 add-on will be able to output TrueHD in the future? The answer is no without HDMI. If your wondering about problems with 360 "re-encoding" to AC-3 Dolby Digital, I haven't had any problems with my add-on doing that.

they can't fix this via software??? i really want dts and tru hd sound from my x-box. HDMI wire wouldnt be too shabby either.

Unfortunately, Toslink and coaxial don't support the bandwidth for the bitstream of TrueHD/DTS-HD. The only other option is to decode the soundtracks internally, but, alas the only way to hear this 5.1 decoded sound is through HDMI or 5.1 analog outs. The 360 has neither of these.

Default Xbox 360

I was hoping the Hd add on would have 5.1 inputs. Just think of all the recievers out there with nothing plugged to the 5.1 channels. It would have been a match made in heaven...or at least my living room.

I'm trying to understand why this can't be done, I mean, it's all analog so you would have 6 for your audio and 3 for your video (components). How difficult would that be?

If I'm not mistaken, the limitation is the 360 outputting audio converted to Dolby Digital before it ever hits your receiver.
